Utter nonsense, of course the password is in a file (ok, not in a form that is simple to read back out again) if it wasn't then you couldn't authenticate using it, i'd think from reading your reply that you are only really considering half the scenario.
No it isn't. It's in a file *at the other end* totally inaccessible to the intruder until he's guessed it. The private key on the other had *is* at the end where the intruder is so has to be encrypted.
